It is generally considered child neglect to expose them to a sex offender, especially by living with one. If he is a convicted sex offender, he probably has rules against living with children, too. If reported to child protective services, they would likely intervene unless the mother moved the offender out and agreed to keep him away from the children.
If you are concerned for your grandchildren's safety, call CPS. They will most likely make a finding of neglect and take the children out of the home if the mother oes not move out with them immediately.

There are a number of negative consequences that may flow from this situation, but the short answer is yes, they can live there until someone reports the situation to authorities.
The real question is whether he is an "untreated" sex offender. Obviously, being a sex offender is not a good thing. But if a person was convicted of a sex offense, and subsequently received treatment (and otherwise paid is debt to society), then it may not necessarily be deemed neglect for a parent to allow that sex offender to live in the home with the children.
